These initiatives are a direct consequence of a globally digitized economy and the consequent need to modernize payment systems.

Countries such as China, the Bahamas, Sweden, and the Eurozone are leading the way, each with its objectives and approaches.

But let’s go in order. Before discussing CBDCs and analyzing the needs that led to their birth, it is right to see where the roots of this change we are witnessing lie.

The Roots of Change

The path towards the introduction of Central Bank Digital Currencies (CBDC) is marked by a series of events and innovative concepts that have paved the way for this financial revolution over the years.

End of the Gold Standard

In 1971, President Nixon announced the suspension of the direct convertibility of the US dollar into gold. This event marked the transition to a fully fiat monetary system, where the value of currencies is no longer anchored to a tangible asset but is based on trust in the government that issues the currency. However, trust between the state and citizens is not always a given, which brings us to the next stage of our historical recollection.

The Cypherpunks and the Manifesto

In the landscape of ideas that anticipated the digital era, the Cypherpunks of the 1980s played a crucial role. This movement was founded by anonymous developers working with cryptography. With their manifesto, they advocated for privacy and individual freedom through the use of cryptography, opposing the idea of centralized surveillance and control.

If you think it is ironic that CBDCs, which are highly centralized digital currencies, arise from a desire for decentralization and freedom, you are not entirely wrong, but that is another story.

The 1990s and DLT

In the 1990s, attention shifted towards Distributed Ledger Technology (DLT), which offered a new way to record and share data across decentralized networks. Although initially not specifically related to currencies, DLT provided the conceptual framework for creating secure and decentralized payment systems.

Bitcoin and Blockchain

In 2008, Satoshi Nakamoto published the Bitcoin whitepaper, introducing the world not only to the first cryptocurrency but also to blockchain technology. Satoshi demonstrated that it was possible to create a secure digital currency without the intermediation of central banks, giving a future to the concepts expressed in the Cypherpunks manifesto of the 1980s and profoundly influencing the thinking about digital currencies.

After the launch of Bitcoin, the concept of blockchain began to be explored outside of cryptocurrencies. Organizations recognized the potential of the technology for applications ranging from finance to logistics, initiating a new era of blockchain exploration as a tool for digitizing services. Starting in 2020, some governments began to consider introducing CBDCs in response to specific needs.

It is important to specify that, as declared, for example, for the Digital Euro, although these currencies will be based on DLT, they will not necessarily use blockchain (we will not delve into the differences here; suffice it to say that blockchain is based on DLT, but there are other types of DLT).

The Forces Driving Change

Let’s now see what needs governments are trying to address with the introduction of CBDCs.

Digitalization of the Economy

The pervasive digitalization of the economy is one of the main driving forces. With the increase in online transactions and the expansion of e-commerce, the demand for digital and secure payment methods has grown significantly. CBDCs, issued by central banks, are positioned as a solution to this need, promising a level of security and stability that private digital currencies or cryptocurrencies cannot guarantee.

Financial Inclusion

Millions of people around the world do not have access to traditional banking services but own a mobile phone. CBDCs could provide these people with access to financial services, offering a solution to reduce the financial gap between different regions of the world and diverse socio-cultural contexts.

Monetary Sovereignty and Financial Stability

The growing use of private digital payment systems has raised concerns about monetary sovereignty and financial stability. CBDCs represent a way for central banks to reassert their control over the monetary system.

Response to Cryptocurrencies

The increasing adoption of cryptocurrencies is another factor that has contributed to the growing interest in CBDCs. Cryptocurrencies offer numerous advantages, such as the efficiency of transfers and decentralization, but they also bring risks related to price volatility, security, and illicit use, all issues of great interest to central banks, which see CBDCs as a valid response.

Innovation and Competitiveness

Finally, the adoption of Central Bank Digital Currencies is seen as a step towards financial innovation and global competitiveness. Countries leading the development and implementation of these digital currencies could set new standards for the global financial system.

What Changes with CBDCs

Complete Digitalization: CBDCs lead to a total digitalization of fiat money, making transactions faster, more efficient, and accessible.

Increased Traceability: Unlike cash, CBDC transactions are fully traceable by monetary authorities, which will be a valuable aid in the fight against illegal activities such as money laundering.

Direct Monetary Policies: These new centralized digital currencies offer central banks more direct tools and new channels to implement monetary policies, potentially allowing for more targeted and rapid interventions in the economy.

What Doesn’t Change

Central Control: Like traditional fiat currencies, CBDCs are controlled and regulated by central banks, keeping the monetary system under the supervision of government entities.

Decoupling from Tangible Assets: CBDCs, like fiat currencies, are not anchored to physical assets such as gold, but their value is determined by trust in the financial system and central bank policies.

Influence of Monetary Policy: The introduction of CBDCs does not change the fundamental role of monetary policies established by central banks, which continue to influence inflation, interest rates, and economic stability.

Overview of Major CBDCs

China: Digital Yuan

China has been one of the first major economies to actively experiment with CBDCs, launching the Digital Yuan project. This initiative is seen as part of the country’s broader effort to digitalize its economy and reduce dependence on Western payment systems. With over a billion potential users, its impact on the Chinese economy and the global monetary system could be monumental, challenging the current dominance of the dollar in international payments.

Bahamas: Sand Dollar

This digital currency holds a significant distinction: it is the first fully operational CBDC. The Sand Dollar aims to improve financial accessibility across the more than 700 islands of the archipelago, many of which have limited access to traditional banking services.

Sweden: e-krona

Sweden, one of the countries least dependent on cash worldwide, is exploring the e-krona as a means to ensure that all citizens have access to secure and reliable payment services. The e-krona aims to complement cash, rather than replace it, providing a digital payment option that is equally secure and accessible.

Digital Euro

The ECB is also considering the introduction of a CBDC in the Eurozone, with the dual aim of strengthening the Eurozone’s digital economy through innovation and security and providing a European response to the growing dominance of cryptocurrencies and private digital payments.

In a world rapidly moving towards financial digitalization, Europe cannot afford to fall behind, and the Digital Euro is positioned as a way to respond to this trend and redefine the concept of currency in the Eurozone.

However, the project has not yet been definitively approved. Following an investigation phase that began in October 2021, the project entered a preparation phase in November 2023. Only at the end of this phase will it be decided whether the Digital Euro will be issued.

Characteristics of the Digital Euro

Let’s see what the main characteristics of the Digital Euro should be according to the project:

Parity of Value with the Circulating Euro**, ensuring stability and avoiding the typical volatility of cryptocurrencies. This fundamental characteristic is crucial to ensure consumer trust and acceptance.

Spendable in All EU Member Countries**.

Convertible into Physical Euros at Any Time**, ensuring maximum accessibility and convenience for users. This feature ensures that the digital currency can effectively function as an alternative to cash, offering a practical and secure option.

An Alternative Payment Method to Cash**, which can still continue to be used, contributing to greater financial inclusion and democratized access to digital payment services.

Pros and Cons

Main Advantages

**Financial Inclusion**: One of the main objectives of many CBDCs.

**Efficiency, Speed, and Reduced Payment Costs**: Advantages that would make the European economy more competitive.

**Monetary Sovereignty**: A very important issue in a context where there is a rapid adoption of often non-European digital payment systems.

**Protection Against Financial Crises**: Without the need to physically deposit money in a bank, individuals would no longer risk losing their funds due to bank failures or withdrawal restrictions.

Environmental Benefits: An entirely digital currency would reduce the environmental impact related to the need to produce, transport, and manage physical cash.

High Level of Security and Reliability.

Main Challenges

Payment Privacy: It must absolutely be preserved for the new currency to be a complementary payment method to cash, but it cannot become an obstacle to the need to prevent illicit activities.

Impact on the Traditional Banking System: This will be explored in the next paragraph.

The Digital Euro and the Banking System

The introduction of the Digital Euro is set to revolutionize the traditional banking landscape, presenting challenges that require innovative and collaborative strategies for their management. One of the most significant implications is the risk of disintermediation, where the ability of individuals to deposit their funds directly with the central bank could reduce the deposits available to commercial banks, thereby diminishing their capacity to issue loans and generate credit.

Faced with the potential loss of deposits, banks might feel compelled to increase the interest rates offered on deposit accounts to attract and retain customers, a move that would inevitably impact their profit margins. On the other hand, commercial banks and other financial institutions could find themselves playing a crucial role in the distribution of the Digital Euro and the provision of related services.

The goal in this context must be to develop a framework in which the Digital Euro can integrate harmoniously with the traditional banking system, ensuring financial stability while encouraging innovation in the sector.

Conclusion

The transition to Central Bank Digital Currencies represents an evolution rather than a revolution. While CBDCs are revolutionary in terms of the digital infrastructure they introduce and their ability to meet the needs of a modern, globalized economy, their foundational principles remain firmly rooted in traditional monetary and financial systems.

Central banks will continue to play a key role in managing national and international monetary policies, even as they adopt these new digital tools. This hybrid approach between the old and the new ensures that while we embrace the benefits of digital innovation, we do not lose sight of the stability and trust that traditional monetary systems have cultivated over the decades.

In conclusion, the advent of CBDCs marks a significant step forward in the evolution of our monetary systems, demonstrating that it is possible to innovate while maintaining the core principles of financial security and stability.

With the rise of the CBDCs, the Digital Euro could secure Europe a crucial role in the future of the monetary system.

[525
794,800,170,804,62,183,830,844,145,147,812
1240
post-20452","post","type-post","status-publish","format-standard","has-post-thumbnail","hentry","category-real-applications-en","tag-ai-eng","tag-bitcoin-en","tag-blockchain-en","tag-crypto-en","tag-ledger","tag-pos-en","tag-satoshi-nakamoto-en","tag-speed","tag-traceability","tag-transaction","tag-trust
["GET
